Discuss how income and substitution effects play a role.

 a) Suppose the production of product Q requires capital K and labour N as inputs, and is characterized by the production function Q=KN. With a wage rate of $20 per unit of labour and rental rate of $50 per unit of capital, what are the equations describing the (long-run) conditional factor demands for capital and labour? 

 b) Suppose the firm decides to produce 25000 units. How much capital and labour used in production?

 c) Show your answer in a well-labelled diagram. Label all axes, intercepts, slope, and the solution from part (b). 

 d) Suppose a subsidy for rent paid to capital is offered to the firm. Show how this would alter the firms choice of labour and capital in a new diagram. (You do not need to calculate anything, but offer a clearly labelled diagram with scale and substitution effects.)
