Long Live the Monopoly. There is a firm producing hard drives, and the firm is a monopolist. The demand for the hard drive is D(p) = 1−2p. Assume zero production cost.

• The firm chooses a price p to maximize its profit, what is the optimal price? Let m be the firm’s monopoly profit, derive m. 
• The firm can invest F = 1/16 to develop new technology for the next generation of hard drive production. The marginal production cost of new technology is also zero, but hard drives will be 50% smaller than the ones in the current generation. As a result, once the new technology is developed, every consumer buys the new hard drives. If the firm invests to develop the new technology, what is its pro?t m0? Assume no discounting, and the demand does not change. 
• By comparing m and m0, explain whether the monopolist has the incentive to innovate? 
• Suppose in period 1, the monopolist (incumbent) and a potential entrant simultaneous decide whether to invest F = 1/16 to develop the new technology. In period 2, if no firm develops the new technology, the incumbent remains as a monopolist as in If only one firm develops, the firm becomes the monopolist and uses the new technology. If both firms develop, they compete in a Cournot game. Assume no discounting. What is the SPNE? Explain what you expect to see as technology switches from one generation to the next.
