Assignment Task :

Question 1.
(a) Consider a portfolio with a $1,000,000 investment in security X. Assume that the daily volatility of the portfolio is 1%.
(i.) What is meant by value-at-risk of a portfolio? [2]
(ii.) Calculate the 5-day 99% value-at-risk for the portfolio above.

(b) Suppose that the following holds for alternatives in the market: P > Q > R > S and that the utilities of these alternatives satisfy
U(P) + U(S) = U(Q) + U(R).

Question 2.
Consider a market containing three securities whose returns are uncorrelated. Suppose the expected values of their returns are µ1 = 10%, µ2 = 20% and µ3 = 30%, and the variances of their returns are σ21 = σ22 = σ23 = 0.2.
(a) What is the standard deviation of a portfolio whose target expected return is 25%? [6]
(b) Calculate the expected return and standard deviation of returns for the minimum variance point.
(c) Write down the equations for the asymptotes of the minimum variance set.
(d) Using the information from the previous two questions, sketch the minimum variance set and its asymptotes in mean-standard deviation space. Your diagram should indicate the positions of the portfolio whose expected return is 25%, the global minimum variance point, G and the three underlying securities. You should also identify the efficient and inefficient components of the minimum variance set.

Question 3.
(a) You currently have 50% of your wealth in a risk-free asset and 50% in the four risky assets whose properties are presented in the following table:

Security

If you want an expected rate of return of 12%, you can obtain it by selling some of your holdings in the risk-free asset and using the proceeds to buy an equally weighted market portfolio.
i. If this is the way you decide to revise your portfolio, what will the set of weights in your portfolio be?
ii. If you hold only the risk-free asset and the market portfolio, what set of weights would give you an expected return of 12%?
